Q:should this be attached to the air tool (e.g. brad nailer) or to the outlet on the compressor? I've seen it done both ways. Attachment to tool supposedly filters more water due to more condensation.

A: Placing the filter as close as possible to the tool with maximize the filtration of moisture - since condensation will occur within the hose/air line due to the compressed state of the air. So yes placing it closer tot he tool will optimize the function.
